You need to be in good terms (high reputation) with a faction owning swadian-cultured towns. You can then recruit Knights of the King from those towns.
If you own a town, though, you can migrate it's population to swadians and then you'll be able to recruit Knights of the King as well.

You need warband version 1.158 or later to run Phantasy Calradia.
Make sure the Phantasy folder is inside you modules folder. It's possible that you uncompressed it somewhere else.
No, diplomacy uses some weird code hacks which I am not comfortable with, plus it will often conflict with my vast piles of code so it isn't very compatible. If you would like some of diplomacy's functions, specify them and if they're really worth it I'll add them to Phantasy.

I don't think so, there are still many things I want to add to it and I haven't had much time for development lately. It is still being developed, but slowly.
I really don't know yet, maybe in a month? It all depends on how the new features and fixes progress so I can't really make any promises.
As usual the first few releases of the next version will be probably buggy, but after a week or two everything major should be fixed.
You probably got positive relations with the outlaws faction (maybe you helped them too much). That is a known bug and will be fixed in the next version. I'm afraid I can't think of a way of fixing that.
There will be a few new minor factions, yes. Primarily related to the upcoming religions based on the Forgotten Realms gods.
Hell units already belong to a minor faction; I don't think I'll make it a major one in the next version, though.
The balrog sword can be looted when you fight balrogs, but the chances of getting it are very low. Seeing as the balrog sword is a very powerful item, it just makes sense (it's a combination of a flame tongue and a vorpal sword).
Do you have a spell book in your inventory?
You need to have at least 1 point in magic power, have a spell book, have learned a spell by buying a scroll and writing it into your spell book, then during battles press the b key to open your spell book.

You're probably being affected by either a charm or a chaos spell which make you switch teams.
Companions' won't affect morale and shouldn't be affected by these bonuses and maluses.
If you have some dark mages they'll help you with your undead morale. Watch for other morale penalties, though, they could bring your party's morale to the bottom if you are not careful.
If you're a necromancer your party should preferably be of troops not bothered by the undead like:
other undead including mummies
dark mages
drows
orcs
demons
constructs (golems)
I see! Thanks for reporting the issue. I have never seen it happening in my games, but I'll keep an eye for something similar.
